I think it's a gnarly combo of the air, the sludge, and the mold causing them to hallucinate and lose their sanity. That's what these scans suggest anyway, along with some of the logs from Chapter 2, saying Idaxxa lost their mind after spending time in the area from the mold.
They've gone banana nuts bonkers in short.
The glitchy and malformed bodies are something I cannot explain.

Yeah. That, along with the mold, has definitely resulted in some pretty nasty things down there.

to me, they look like that because they are ghosts, or something like that anyways. bc there are characters that aren't all glitched out in this chapter that seem to be physically there and not just apparitions of old observers who died there. These characters all have no face as well, and appear similarly to the owl, which is a glitch in Lorn's system. I just figured most of these observers where also that, glitches that Lorn can see for whatever reason.
Well, I guess a couple of them have faces
kind of reminds me of the ghosts you see in system shock 2 and bioshock.

That as well. The Sunken city just seems like the place where you can lose your sense of self mentally and physically if you aren’t careful, and the demon feeds off that insanity as a result.
I think the few that have faces were recent Observers.

That's interesting because.. I assumed anything glitchy I was seeing was the main character having visual glitches, similar to the lure (the bird).
They're more like holograms, put there to tell you a story.
