however the setup intent succeeds

Based on what I'm seeing, you're doing everything correctly. I think this article will help explain why you're seeing the behaior that you encoutnered.

I read the article and went to check the dashboard for the payment methods using this suspended card and found out that the CVC check passes. I'm not sure how this happens. This cus_LUiiYHznR4Defu customer has this card as his default payment method with the CVC check in passed status. So how was this possible?

Interesting. Unfortunately I am not sure why this happened with that specific customer.
Can you reach out to our support? They will likely have a better way of looking in to how that customer's card got in to that state.
