If I click Edit Contents it will open as a new file in PS

it's not a new file, it opens the smart object and you insert your image in there

then when you save it updates the smart opject in the main project

try opening one and putting your photo in there and save it

Exactly, when you save it just updates the smart object in the original psd
it does not save as a separate psd
