In the clip yes, but it also happens when hitting AI cars.

but the vehicle doesn't actually take damage that affects the drive?

I'm not familiar with the game, I'm assuming it has some actual physical damage that can impact the driving.

and maybe it doesn't prevent cosmetic damage.

It does, when your vehicle reaches the max amount of damage taken you will be sent back to the garage.

You also loose some money when that happens.
